Structure of the BoP

The BoP has two main accounts:

  • Current Account — trade in goods (visible) and services (invisibles), plus income and transfers (e.g. remittances);
  • Capital Account — flows of capital: FDI, FPI, external borrowings, banking capital and changes in reserves.

By definition the overall BoP balances; imbalances appear within the accounts and are settled by changes in forex reserves.

The Current Account Deficit (CAD)

A current account deficit arises when the value of imports of goods and services (and outflows) exceeds exports (and inflows). India typically runs a CAD (a large trade deficit, partly offset by strong services exports and remittances). A moderate CAD financed by stable capital inflows is manageable; a large CAD can pressure the rupee and reserves.

Foreign-exchange reserves

India’s forex reserves (held and managed by the RBI) comprise Foreign Currency Assets (FCA), gold, Special Drawing Rights (SDRs) and the Reserve Tranche Position with the IMF. Reserves cushion the rupee, finance imports and signal stability — often measured in months of import cover.

Rupee convertibility

Convertibility is the freedom to convert the rupee into foreign currency. India has full current-account convertibility (since 1994) but only partial capital-account convertibility — capital flows remain regulated to guard against volatility and crises.
